Yes, a cassette rear wheel as opposed to the frewheel wheel you have now. Stop sinking money into that bike, save up, and buy a new one. It will be much more cost effective.

You would need the following
Essentials
Rear shifter
Rear mech.
Cassette
Chain
You also might need a rear shift cable. I don't think you'd need a new crankset or BB simply to accomplish this, though I could be wrong. If you do to change the crankset, consider changing the chainrings only if the crankarms you have allow for it, will help keep cost down.

he would need chainrings at a minimum - 'cause a 9-speed chain won't work with 7-speed rings.

Oh really? My 7spd RX100/105 stuff worked great with my 9spd Ultegra...
68 or 72mm is the diameter of the shell of your bottom bracket, it will be the same as whatever you have now. If you pull your BB, it will be stamped somewhere with a shell size and spindle width. You also need to get the right width spindle for the crankset, along with the right spindle style (sq. taper, ISIS or Octalink). If you are using your old crankset the width will be the same as your old BB.
170 or 175mm is the length of your crank arms. What do you have now?
11-32 means you have an 11t high gear and a 32t low gear.
11-34 means you have an 11t high gear and a 32t low gear.

I wouldnt bother upgrading the drivetrain on a Y26. Its not worth it. 21 speed is fine. Heck, I have 9 speed and My bike is worth +2k

7 cogs, 1 chainring. My next bike may be 16....if it weighs 30+ pounds or something.

Can i just replace the rear shifter and leave the 3 spd. in front? I wont need a new rim in the rear? Whats the most cost effective way i could do it? I do want to change the front derailler though, it really sucks! any kind of pressure and the chain pops off. what can i do?

The front derailieur has no bearing on your chain popping off other than an adjustment issue and the fact that the Y bikes are notorious for chain suck.

You can keep the cranks you have, i have run 7 speed cranks along with a 7 speed drivetrain and its fine. Same with the front derailleur, that will work as well. You need a new hub in the rear. You can use whatever rim you have now, if your spokes dont have many miles on them you can reuse them too if your lucky that they are the right size. If your feeling spendy you can buy a wheelset. If your front is fine and you would rather conserve then buy a rim, hub, and spokes and have a guy build it.
